My i3-530 system is configured for two transcodes at a time. Lets assume all my media needs to be transcoded. If I watch video A, stop after a minute, watch video B, stop after a minute, and then watch video C, what will happen next?

Will the transcoding of either A or B stop so that video C can be transcoded? This is preferable since I want the currently watched video to have transcoding priority.

Or will C not be transcoded until either A or B completes, which means I will get a playback error when trying to watch C?

Yes, transcoding threads will be paused if you start watching something else. Once the currently watched transcoding thread finishes its job, older transcoders resume to finish what they were doing (if you have background transcoding turned on).
